  ÖsectionäFair Price of a bondå

This section will show a derivation of the RBA bond valuation
formula for the pricing of domestic treasury bonds (and
semi-government stock) with at least 2 coupon payments left.
Bonds with maturity dates less than 1 full coupon payment period
are discounted in the same manner as bills.

The cash flows arising from a bond comprise two components:

    Öbeginäitemizeå
      Öitem
The right to receive interest (coupon) payments - usually at six
	monthly intervals.

      Öitem
The right to receive the face value of the bond at the
expiration of its term (äÖem redemptionÖ/å).
    Öendäitemizeå

Hence, to determine the present value of a bond, there are three
    steps:

    Öbeginäenumerateå

Öitem äÖbf Calculate the present value of interest payments.å ÖÖ
On each coupon payment date, $g$ is paid to the bond holder.
The discount factor per coupon period is $v$, since $i$ is the
yield that we expect from holding the bond for exactly one coupon
	period.
	If we let $j = 0, 1, ..., n$ to represent the $n+1$ coupons due
to the bond holder in the future, then the value of the $j$-th
coupon payment discounted back to the next coupon payment date
is $g v^j$. However, there are $f$ days to the next coupon
payment date, hence, the present value of the $j$-th coupon
payment is $g v^j$ multiplied by the discount factor $v^äf/då$
or $g v^äj+f/då$. Hence, the total of the present value of
	coupon payments is
	ÖÄ Ösum_äj=0å^n g v^äj+f/då ÖÅ

There is an added complication in that the next coupon payment
is not owed to the bond holder if the bond is purchased within
two weeks of the next coupon payment date (ex-interest bond).
More properly we should sum from $1-x$ to $n$ instead of $0$ to
	$n$ so that $j=0, 1, ..., n$ for cum-interest bonds and
	$j=1, 2, ..., n$ for ex-interest bonds.

Öitem äÖbf Calculate the present value of the face value.å ÖÖ
The present value of the redemption value of the bond (Ö$100) is
simply the redemption value discounted back to the settlement
	date, or,
	ÖÄ 100v^än+f/då ÖÅ

Öitem äÖbf Add the two present values.å ÖÖ
Hence, a fair value for the price of bond is

	Öbeginäeqnarrayå
	Ölabeläeq:bondp1å
	P &=& Öleft( Ösum_äj=1-xå^n g v^äj+f/då Öright) + 100v^än+f/då ÖÖ
	Ölabeläeq:bondp2å
	  &=& v^äf/då ÖleftÄ g Öleft( Ösum_äj=1-xå^n v^j Öright) +
	    100v^n ÖrightÅ
	Öendäeqnarrayå

    Öendäenumerateå
To derive the RBA bond valuation formula from our formula, we define
    Öbeginäequationå
      S Öequiv Ösum_äj=1å^n v^j
      Ölabeläeq:Sdefå
    Öendäequationå
    Then,
    Öbeginäeqnarray*å
      S &=& v + v^2 + v^3 + ... + v^n ÖÖ
      vS &=& v^2 + v^3 + v^4 + ... + v^än+1å ÖÖ
      (1-v)S &=& v - v^än+1å ÖÖ
      S &=& Öfracäv - v^än+1ååä1-vå
    Öendäeqnarray*å
    But
    ÖÄ
      Öfracä1åä1-vå
	= Öfracä1åä1-Öfracä1åä1+iåå
	= Öfracä1+iåä1+i-1å
	= Öfracä1+iåäiå
	= Öfracä1åäi vå
    ÖÅ
    So
    Öbeginäequationå
      S = Öfracäv - v^än+1ååäivå = Öfracä1-v^nåäiå
      Ölabeläeq:Så
    Öendäequationå
    and we observe
    Öfootnoteä
    Since if $x=0$ (ex-interest) then
    ÖÄ Ösum_äj=1-xå^n g v^j = Ösum_äj=1å^n g v^j = S ÖÅ
    and if $x=1$ (cum-interest) then
    ÖÄ Ösum_äj=1-xå^n g v^j = Ösum_äj=0å^n g v^j = 1 + S ÖÅå
    that
    Öbeginäequationå
      Ösum_äj=1-xå^n g v^j = x + Öfracä1-v^nåäiå
      Ölabeläeq:sumvnå
    Öendäequationå
    By substituting (Örefäeq:sumvnå) into (Örefäeq:bondp2å),
we obtain the standard RBA bond valuation formula
    Öbeginäequationå
      P = v^äf/då
      ÖleftÄ
	g Öleft( x + Öfracä1-v^nåäiå Öright) + 100v^n
      ÖrightÅ
      Ölabeläeq:rbaå
    Öendäequationå

  ÖsectionäFormula for Bond Durationå

The duration of an asset is the mean term of all future cash flows,
weighted by present value. In the case of a bond, it is equal to
the sum of present values of the interest payments and redemption
value multiplied by the years to maturity of each cash flow.

The $j$-th coupon payment has a term of
$Ödisplaystyle Öfracäj+f/dåäÖomegaå$ years, with present value
$g v^äj+f/då$. The redemption value has a term of
$Ödisplaystyle Öfracän+f/dåäÖomegaå$ years, with present value
    $100v^än+f/då$.

Hence, the duration of a bond can be expressed as
    Öbeginäeqnarrayå
      Ölabeläeq:durdefå
      D &Öequiv& Öfracä1åäPå ÖleftÖä
	ÖleftÄ Ösum_äj=1-xå^n Öfracäj+f/dåäÖomegaå g v^äj+f/då ÖrightÅ
	+ Öfracän+f/dåäÖomegaå 100v^än+f/då ÖrightÖå ÖÖ
      &=& Öfracäv^äf/dååäÖomega På ÖleftÖä g
	ÖleftÄ Ösum_äj=1-xå^n (j+Öfracäfåädå) v^j ÖrightÅ
	+ 100(n+Öfracäfåädå) v^n ÖrightÖå Önonumber ÖÖ
      Ölabeläeq:dur2å
      &=& Öfracäv^äf/dååäÖomega På ÖleftÖä g
	ÖleftÄ Öleft( Ösum_äj=1-xå^n j v^j Öright) +
Öfracäfåädå Öleft( Ösum_äj=1-xå^n v^j Öright) ÖrightÅ
	+ 100(n+Öfracäfåädå) v^n ÖrightÖå
    Öendäeqnarrayå
    Let
    Öbeginäequationå
      Ölabeläeq:Sprimedefå
      S^Öprime Öequiv Ösum_äj=1å^n j v^j
    Öendäequationå
    Then,
    Öbeginäeqnarrayå
      S^Öprime &=& v + 2v^2 + 3v^3 + ... + nv^n Önonumber ÖÖ
      vS^Öprime &=& v^2 + 2v^3 + 3v^4 + ... + nv^än+1å Önonumber ÖÖ
      (1-v)S^Öprime &=& v + v^2 + v^3 + ... + v^n - nv^än+1å Önonumber ÖÖ
      &=& S - nv^än+1å Önonumber ÖÖ
      &=& Öfracä1-v^nåäiå - nv^än+1å
Ömboxä by substituting (Örefäeq:Så)å Önonumber ÖÖ
      S^Öprime &=& Öfracä1åäivå
	Öleft( Öfracä1-v^nåäiå - nv^än+1å Öright) Önonumber ÖÖ
      &=& Öfracä1åäiå Öleft( Öfracä1-v^nåäivå - nv^n Öright)
      Ölabeläeq:Sprimeå
    Öendäeqnarrayå
    FortunatelyÖfootnoteä
    If $x=1$ (cum-interest), then
    ÖÄ
      Ösum_äj=0å^n j v^j = 0v^0 + 1v^1 + ... + nv^n =
      v + 2v^2 + ... + nv^n = S^Öprime
    ÖÅ
    å,
    ÖÄ Ösum_äj=1-xå^n j v^j = Ösum_äj=1å^n j v^j = S^Öprime ÖÅ
Hence we substitute (Örefäeq:Sprimeå) and (Örefäeq:sumvnå) into
    (Örefäeq:dur2å) to give
    Öbeginäequationå
      D = Öfracäv^äf/dååäÖomega På ÖleftÖä g
	ÖleftÄ Öfracä1åäiå Öleft( Öfracä1-v^nåäivå - nv^n Öright) +
	Öfracäfåädå Öleft( x + Öfracä1-v^nåäiå Öright) ÖrightÅ
	+ 100(n+f/d) v^n ÖrightÖå
      Ölabeläeq:dureqå
    Öendäequationå

ÖsectionäRelationship between Duration, Modified Duration and Priceå

The bond duration $D$ can be expressed in terms of the partial
derivative of the bond price $P$ with respect to the coupon period
    yield $i$ ($Öpartial P/Öpartial i$).

    From (Örefäeq:bondp1å) we obtain
    Öbeginäeqnarrayå
      Ölabeläeq:dPdi1å
      ÖfracäÖpartial PåäÖpartial iå &Öequiv&
	ÖleftÄ Ösum_äj=1-xå^n -(j+Öfracäfåädå) g v^äj+f/d+1å ÖrightÅ -
	(n+Öfracäfåädå) 100v^än+f/d+1å ÖÖ
      Ölabeläeq:dPdi2å
      &=& - Öomega v P ÖleftÖä Öfracä1åäPå
	ÖleftÄ Ösum_äj=1-xå^n g Öfracäj+f/dåäÖomegaå v^äj+f/då ÖrightÅ +
	Öfracän+f/dåäÖomegaå 100v^än+f/då ÖrightÖå
    Öendäeqnarrayå
    Substituting (Örefäeq:durdefå) into (Örefäeq:dPdi2å) gives
ÖÄ ÖfracäÖpartial PåäÖpartial iå = -Öomega v P D ÖÅ
    Hence,
    Öbeginäequationå
      D = - Öfracä1åäÖomega v På ÖfracäÖpartial PåäÖpartial iå
      Ölabeläeq:durrelå
    Öendäequationå
The Modified (Hick's) Duration is defined by
    Öbeginäequationå
      D^Östar Öequiv ÖfracäDåä1+iå = D v
      Ölabeläeq:mdurdefå
    Öendäequationå
Hence, by substituting (Örefäeq:dureqå) into (Örefäeq:mdurdefå),
    Öbeginäequationå
      D^Östar = - Öfracä1åäÖomega På ÖfracäÖpartial PåäÖpartial iå
      Ölabeläeq:mdurrelå
    Öendäequationå

  ÖsectionäBond Convexityå

    Bond convexity is defined by
    Öbeginäequationå
      C Öequiv Öfracä1åäÖomega^2 På ÖfracäÖpartial^2 PåäÖpartial i^2å
      Ölabeläeq:convexdefå
    Öendäequationå

The second partial derivative of $P$ with respect to $i$ can be
    obtained by partial differentiating (Örefäeq:dPdi1å)
    Öbeginäequationå
      ÖfracäÖpartial^2 PåäÖpartial i^2å =
	ÖleftÄ Ösum_äj=1-xå^n (j+Öfracäfåädå) (j+Öfracäfåädå+1)
	g v^äj+f/d+2å ÖrightÅ +
	(n+Öfracäfåädå) (n+Öfracäfåädå+1) 100v^än+f/d+2å
      Ölabeläeq:dP2didefå
    Öendäequationå
    Expanding $(j+Öfracäfåädå) (j+Öfracäfåädå+1)$ gives
    Öbeginäeqnarrayå
      (j+Öfracäfåädå) (j+Öfracäfåädå+1) &=& j^2 + (Öfracäfåädå+1)j +
Öfracäfåädåj + Öfracäfåädå (Öfracäfåädå+1) Önonumber ÖÖ
      &=& j^2 + (2Öfracäfåädå+1)j + Öfracäfåädå (Öfracäfåädå+1)
      Ölabeläeq:expandå
    Öendäeqnarrayå
    Substituting (Örefäeq:expandå) into (Örefäeq:dP2didefå) gives
    Öbeginäeqnarrayå
      ÖfracäÖpartial^2 PåäÖpartial iå &=&
	ÖleftÖä Ösum_äj=1-xå^n
	ÖleftÄ j^2 + (2Öfracäfåädå+1)j + Öfracäfåädå (Öfracäfåädå+1) ÖrightÅ
	g v^äj+f/d+2å ÖrightÖå Önonumber ÖÖ
      & & + (n+Öfracäfåädå) (n+Öfracäfåädå+1) 100v^än+f/d+2å Önonumber ÖÖ

      Ölabeläeq:dP2di2å
    Öendäeqnarrayå
    Let
    Öbeginäequationå
      Ölabeläeq:Sstardefå
      S^Östar Öequiv Ösum_äj=1å^n j^2 v^j
    Öendäequationå
    Then,
    Öbeginäeqnarrayå
      S^Östar &=& v + 4v^2 + 9v^3 + ... + n^2 v^n Önonumber ÖÖ
      vS^Östar &=& v^2 + 4v^3 + 9v^4 + ... + n^2 v^än+1å Önonumber ÖÖ

      Ölabeläeq:Sstar2å
    Öendäeqnarrayå
    Now, let
    Öbeginäequationå
      Ölabeläeq:Sboxdefå
      S^ÖBox Öequiv Ösum_äj=1å^n (2j-1) v^j
    Öendäequationå
    Then,
    Öbeginäeqnarrayå
      S^ÖBox &=& v + 3v^2 + 5v^3 + ... + (2n-1) v^n Önonumber ÖÖ
      vS^ÖBox &=& v^2 + 3v^3 + 5v^4 + ... + (2n-1) v^än+1å Önonumber ÖÖ
      (1-v)S^ÖBox &=& v + 2v^2 + 2v^3 + ... 2v^n - (2n-1) v^än+1å Önonumber ÖÖ
      &=& 2(v + v^2 + v^3 + ... v^n) - v - (2n-1) v^än+1å Önonumber ÖÖ

Ömboxä by substituting (Örefäeq:Så)å Önonumber ÖÖ
      S^ÖBox &=& Öfracä1åäivå
	ÖleftÄ Öfracä2(1-v^n)åäiå - v - (2n-1) v^än+1å ÖrightÅ
      Ölabeläeq:Sboxå
    Öendäeqnarrayå
Substitute (Örefäeq:Sboxå) back into (Örefäeq:Sstar2å) gives
    Öbeginäeqnarrayå
      (1-v)S^Östar &=& Öfracä1åäivå
	ÖleftÄ Öfracä2(1-v^n)åäiå - v - (2n-1) v^än+1å ÖrightÅ

      Ölabeläeq:Sstarå
    Öendäeqnarrayå
    Again, note that
    ÖÄ Ösum_äj=1-xå^n j^2 v^j = Ösum_äj=1å^n j^2 v^j = S^ÖBox ÖÅ
    Substitute (Örefäeq:Sstarå), (Örefäeq:Sprimeå) and (Örefäeq:sumvnå)
    into (Örefäeq:dP2di2å) gives
    Öbeginäeqnarrayå

ÖsectionäDispersion, and its relationship with Duration and Convexityå

The dispersion of a bond $M^2$ is defined to be the sum of present
values of all future cash flows weigthed by the square of the years of
maturity of each cash flow and subtracted by the square of the bond
duration. We can express the definition of bond dispersion as
    Öbeginäequationå
      M^2 = Öfracä1åäPå ÖleftÖä ÖleftÄ Ösum_äj=1-xå^n
	Öleft( Öfracäj+f/dåäÖomegaå Öright) ^2 g v^äj+f/då ÖrightÅ
	+ Öleft( Öfracän+f/dåäÖomegaå Öright) ^2 100v^än+f/då ÖrightÖå - D^2
      Ölabeläeq:dispdefå
    Öendäequationå

The dispersion of a bond is related to bond duration and bond
    convexity. From Örefäeq:convexdefå, we have
    Öbeginäeqnarrayå
      C &=& Öfracä1åäÖomega^2 På ÖleftÖä
	ÖleftÄ Ösum_äj=1-xå^n (j+Öfracäfåädå) (j+Öfracäfåädå+1)

      &=& Öfracäv^2åäÖomega^2 På ÖleftÖä ÖleftÄ Ösum_äj=1-xå^n
	Öleft( (j+Öfracäfåädå)^2 + (j+Öfracäfåädå) Öright)
	g v^äj+f/då ÖrightÅ +
	ÖleftÄ (n+Öfracäfåädå)^2 + (n+Öfracäfåädå) ÖrightÅ
	100v^än+f/då ÖrightÖå Önonumber ÖÖ
      &=& v^2 ÖleftÖä Öfracä1åäPå Öleft( ÖleftÄ Ösum_äj=1-xå^n
	Öleft( Öfracäj+f/dåäÖomegaå Öright) ^2
	g v^äj+f/då ÖrightÅ +
	Öleft( Öfracän+f/dåäÖomegaå Öright) ^2
100v^än+f/då Öright) -D^2 Öright. Önonumber ÖÖ
      & & Öleft. + D^2 + Öfracä1åäÖomegaå Öfracä1åäPå Öleft(
	ÖleftÄ Ösum_äj=1-xå^n Öfracäj+f/dåäÖomegaå g v^äj+f/då ÖrightÅ
	+ Öfracän+f/dåäÖomegaå 100v^än+f/då Öright) ÖrightÖå
      Ölabeläeq:disp2å
    Öendäeqnarrayå
    Subsituting (Örefäeq:dispdefå) and (Örefäeq:durdefå) into
    (Örefäeq:disp2å) gives
    ÖÄ C = v^2 Öleft( M^2 + D^2 + ÖfracäDåäÖomegaå Öright) ÖÅ
    Hence,
    Öbeginäequationå
      M^2 = ÖfracäCåäv^2å - ÖfracäDåäÖomegaå - D^2
